He gets closer and reassures her that the scar has healed and it doesn't hurt anymore. However, Azula is only blushing because of how strong her brother is, and because she's only noticing it now.

He'll be confused again when they start sparing and she's clearly not giving it her all, constantly allowing him to mandhandle her and only truly fighting (and grabbing and touching him a little too much while doing so) when he thinks that maybe she's tired today so he starts going easy on her and sticks to just basic moves instead trying to physically restraining her.

He is the one who is going to blush when she takes off her shirt, complaining that the intense heat is slowing her down, and Zuko cannot focus because oh dear God, his sister is practically naked from the waist up and he is both enjoying this way too much and wanting to burn those chest-bindings away so he can see her breasts.

Needless to say he'll get to see much more than just that, and do much more than just look, after Azula finally loses her cool, pines him to floor and kisses him.
